While the nominal interest rate only reflects the interest charged on the principal balance, the APR bundles the interest rate together with all mandatory prepaid finance charges, loan origination fees, discount points, underwriting costs, and processing fees.
Under the federal Truth in Lending Act (TILA) and Consumer Financial Protection Bureau (CFPB) regulations, all lenders are legally required to disclose the APR prominently on Loan Estimates (LE) and Closing Disclosures (CD).
Comparing APRs across competing lenders allows borrowers to evaluate loans on an apples-to-apples basis, ensuring that an apparently low interest rate is not offset by inflated upfront lender fees.
