Cash-on-Cash Return (CoC)

A leveraged real estate return metric that measures the annual pre-tax cash flow generated by a property as a percentage of the actual out-of-pocket cash invested.

Overview & Practical Application

Cash-on-Cash Return (CoC) — also known as the Equity Dividend Rate — is the most practical year-one yield metric for leveraged real estate investors. Unlike Cap Rate (which ignores mortgage financing and assumes an all-cash purchase), Cash-on-Cash Return explicitly measures how hard your *actual out-of-pocket down payment, closing costs, and renovation cash* are working after paying the monthly mortgage.

Investors use Cash-on-Cash Return to evaluate the power of financial leverage: - When the property's unleveraged Cap Rate is *higher* than the mortgage's Loan Constant (annual debt service percentage), using a mortgage increases your Cash-on-Cash Return above the Cap Rate (Positive Leverage). - When mortgage interest rates exceed the property's Cap Rate, borrowing reduces your Cash-on-Cash Return below the Cap Rate (Negative Leverage).

Mathematical Formula & Calculation

Cash-on-Cash Return (%) = (Annual Pre-Tax Cash Flow / Total Out-of-Pocket Cash Invested) * 100

Divides net annual cash flow after debt service by the total cash required to acquire and stabilize the property.

Variable Definitions:

  • Annual Pre-Tax Cash Flow=Annual Net Operating Income (NOI) minus Annual Mortgage Debt Service (P&I)
  • Total Cash Invested=Down Payment + Closing Costs + Upfront Renovation / CapEx Cash

Real-World Underwriting Example

Scenario: You purchase a $400,000 duplex with a 25% down payment ($100,000), $8,000 in closing costs, and $12,000 in initial upgrades ($120,000 Total Cash Invested). Annual NOI is $31,200 and annual mortgage P&I is $20,400.

Calculation:
Annual Pre-Tax Cash Flow = $31,200 - $20,400 = $10,800.
Cash-on-Cash Return = ($10,800 / $120,000) * 100 = 9.00%.

Takeaway: Your actual out-of-pocket cash earns a 9.00% annual cash yield, excluding additional returns from principal paydown, tax depreciation, and appreciation.

Key Underwriting Takeaways

  • Directly reflects the impact of mortgage interest rates and loan terms on your pocketbook yield.
  • Only measures current-year pre-tax cash yield; it does not account for mortgage principal reduction, tax shelter benefits, or property appreciation (which are captured in Internal Rate of Return / IRR).
  • Most value-add and rental investors target an 8% to 12%+ stabilized Cash-on-Cash return.
