Yield Maintenance is a present-value prepayment penalty clause standard in institutional commercial real estate (CRE) mortgages, CMBS (Commercial Mortgage-Backed Securities) conduit loans, and Fannie Mae / Freddie Mac multifamily apartment loans.
Unlike a simple fixed percentage Step-Down Prepayment Penalty (such as 3-2-1), Yield Maintenance is dynamically linked to the U.S. Treasury bond yield matching the remaining maturity of the loan: - It ensures that if interest rates fall and the borrower pays off the loan early, the lender receives a lump-sum payment equal to the Present Value of the lost interest rate spread between the loan's contracted Note Rate and the current replacement U.S. Treasury rate over the remaining loan term. - Rate Environment Sensitivity: When market Treasury yields have *dropped* far below the loan's note rate, the Yield Maintenance penalty is large; when current Treasury yields have *risen* above the loan's note rate, the formula typically floors at a minimum 1.00% par penalty.
